Tamara Wittes examines the domestic Israeli and American trends poised to further strain relations if the countries' leaders do not address these challenges head on. This article originally appeared in Haaretz on December 3, 2015—before the annual Saban Forum. The past year brought unprecedented tensions in the U.S.-Israeli relationship, with many arguments and counterarguments about who is to blame. Beyond the tactical debates—about personality clashes, or the propriety of Israel parachuting into arguments between Congress and the U.S. president—are deeper challenges facing these two close allies. Last weekend, the Center for Middle East Policy at Brookings convened the Saban Forum in Washington to address these issues and to understand the future trajectory of the U.S.-Israeli relationship. The first question that needs to be asked is why a bilateral relationship that for so long was kept above politics has now become a subject of bitter partisanship—in Israel, as well as in the United States. How did distasteful personal rhetoric become politically acceptable in a relationship that used to be carefully protected? Why did politicians lose their self-restraint about using the U.S.-Israel relationship as a wedge issue against their opponents? Why were opponents of the Iran nuclear deal, in Israel and in the United States, prepared to drag the American Jewish community and Democratic friends of Israel into the fray and force them to choose between supporting Israel and supporting their president? Some argue that these trends result from differing levels of public support for Israel among Democratic and Republican voters. Polls show that Democratic voters are less supportive of the current Israeli government’s policies than Republican voters. If voters in the United States are splitting on partisan lines, the theory goes, then their elected representatives should follow. But polls that ask simplistic questions produce crude results. A more detailed survey by my colleague Shibley Telhami shows us something deeper: the lenses Americans use to evaluate Israel’s conflict with the Palestinians have changed over time. Today, Americans increasingly look at the Israeli-Palestinian conflict through the lens of human rights—and this is especially true for younger Americans, African Americans and Hispanic Americans. This makes them sensitive to the suffering of Palestinian civilians, and to heavy handed Israeli counter-terrorism policies. These groups form a larger proportion of the voting public than they have in past, and a growing proportion of the Democratic Party’s core constituency. Likewise, American Evangelical Christians look at Israel through a lens of prophetic fulfillment, which combined with their conservative political preferences puts them squarely on the side of more hawkish Israeli policies. And Evangelicals are a core constituency for the Republican Party. These underlying changes in attitudes have shifted the calculus for American politicians. But that doesn’t mean a partisan split on “support for Israel” is inevitable. It does point to specific aspects of Israeli policy that affect how Israel is viewed. As American society becomes “majority-minority,” where no group, including Americans of European origin, constitutes a majority of the population, Israelis should keep these underlying lenses in mind. [T]he lenses Americans use to evaluate Israel’s conflict with the Palestinians have changed over time. A second issue to examine is Israelis’ combination of vulnerability and national pride. Even in a post-9/11 era, Americans have a hard time appreciating the sense of vulnerability and fear that Israelis face from ongoing terrorism and rocket fire. The Gaza War last year brought this vulnerability into sharp focus—the war went on longer than any in Israel’s history other than War of Independence, and the rocket threat affected most of the country’s civilian population. The large numbers of Palestinians killed and wounded led some in America to question Israeli tactics. U.S.-Israeli cooperation on Iron Dome produced impressive results and was trumpeted in the American media—but when you are walking outside and an air raid siren goes off, your faith in Iron Dome does not erase your sharp sense of fear. Israelis’ sense of vulnerability is compounded by the asymmetric nature of the threats Israel is facing, and by the sense among many Israelis that their effort to reach a resolution of their conflict with the Palestinians has reached a dead end. The fear of another war and a sense that the neighborhood has turned deeply hostile, weigh heavily, in a way Americans have trouble understanding. Israelis become all the more anxious when they sense that their most important international ally might not see their security threats the same way they do. Paradoxically, though, this sense of vulnerability coexists for Israelis with a sense of greater self-confidence about Israel’s military strength, its economic dynamism, and its wider relationships with the world. Particularly on the Israeli political right, there is today a stronger strain of nationalism and national pride (as evidenced in the “No Apologies” slogan of the Jewish Home Party in the last elections). In many countries around the world, including U.S. allies, the rise of right-wing nationalism is marked in part by politicians thumbing their nose at the global superpower: the United States. Israel, it appears, is no longer an exception to that rule. Israelis become all the more anxious when they sense that their most important international ally might not see their security threats the same way they do. These issues—Americans’ perceptions of Israeli policy toward the Palestinians, and Israelis’ combination of fear and self-confidence—go beyond the personalities of leaders or the choices of politicians. To bridge these gaps, the U.S.-Israel dialogue must reach beyond government meetings and Israel-Diaspora engagement— instead, Israelis and Americans must commit to understanding one another’s societies better than we do today. Finally, and unavoidably, there is a policy problem driving U.S.-Israeli tensions—but it’s not what you might think. The Israeli and American governments are both struggling to deal with the disintegration of a twenty-year-old framework for settling the Israeli-Palestinian conflict. After the Oslo Declaration was signed in September, 1993, Americans, Israelis and Palestinians shared an approach to settling the conflict: direct bilateral negotiations mediated by the United States. But after the failure of the Kerry talks last spring, the two leaders in Jerusalem and Ramallah have no inclination to return to direct bilateral talks, and each of them in their own way emerged from the latest effort with questions about the role of the United States. In the international community and the region, meanwhile, the loss of faith in the U.S.-led bilateral process has led to experiments with other modes of shaping the conflict, from economic pressure on Israel to new proposals for action by the UN Security Council. Netanyahu’s controversial words before Election Day last spring— that there would be no Palestinian state under his watch—were less of a unilateral declaration than a recognition of reality. The White House now more-or-less agrees, with Obama aides telling reporters that they did not expect peace on Obama’s watch. The longstanding, bilateral negotiating process was Washington’s main leverage in pushing back against other international efforts—and now that the negotiating process has ended, these efforts will inevitably escalate. Without U.S.-Israeli agreement on a way forward, further policy gaps are likely. The Israeli and American governments are both struggling to deal with the disintegration of a twenty-year-old framework for settling the Israeli-Palestinian conflict. This begs a question many American officials and analysts are asking: If there is no prospect for renewed bilateral talks toward a two-state solution, what is Israel’s Plan B? Does the Israeli government have a clear vision for its future relationship with the Palestinians? Israel expects American understanding as it takes steps it deems necessary to protect its citizens and ensure their future security. But American patience with Israel’s control over the West Bank is predicated on that control being temporary. There is impatience in Washington that Israel’s leadership has not tried to articulate a path forward beyond the immediate crisis—indeed, my colleague Natan Sachs argues that the current Israeli leadership has embraced “anti-solutionism” as a strategy. That's a very difficult position for any American administration to support. If their modern history is any guide, Israelis will not remain passive before the forces now reshaping the Middle East; instead, they will insist on charting their own path into the future. When Israelis finally do develop a clear view of their chosen road, their first stop to explain it and seek support will inevitably be Washington. But Washington may not wait forever—especially as the stalemate is generating sustained violence. The time is now to lay the foundations for that crucial policy discussion, by updating American and Israeli understandings of one another’s dynamic societies, and by building on the Saban Forum and similar platforms to enrich our bilateral dialogue. President Obama came into office promising to turn the page on a chapter of American history defined by two wars in the greater Middle East. His consistency in delivering on that promise is admirable, as is the focus with which he has learned from and sought to avoid his predecessor’s mistakes regarding the use of American force abroad. Ironically, however, Obama’s fixation on closing one chapter led him to decisions that opened a new one that reads very similarly. This new war on ISIS—Obama’s war—which began in August 2014, can be traced to two errors of judgment. Jeffrey Goldberg’s article on “The Obama Doctrine” reveals that these errors were driven by the president's determination to keep his promises to the American people and to avoid the mistakes of the past. The first mistake was Obama’s retreat from Iraq—the withdrawal not just of U.S. forces, but even more so of diplomatic energy and leverage, which, successfully deployed, might have mitigated the collapse of the Iraqi political experiment and thus blunted the rise of ISIS. After Iraq held its (pre-American withdrawal) elections in 2010, the Obama administration took a hands-off approach to Iraqi domestic politics, and it failed to replace the American military presence with a robust set of civilian, economic, and other partnerships to sustain American influence. In 2011, my last of about two years working on Middle East policy in Obama’s State Department, we were planning for sharp cuts in civilian programs for Iraq alongside the military drawdown—and over the next two years, U.S. economic aid to Iraq dropped nearly 50 percent. The administration had ample warning about the damage Iraqi Prime Minister Nouri al-Maliki’s sectarian and power-hungry behavior was having on Iraqi security and stability. But the president and Vice President Biden, who managed the Iraq portfolio on Obama’s behalf, chose to do very little to constrain Maliki as he began to unravel the tentative political bargains between Sunnis, Shiites, and Kurds within federal Iraq. America’s regional partners decried the rise of Iranian influence as the United States stepped back, and feared Maliki’s steps against Sunni politicians could reignite civil violence, but the White House brushed off their concerns in both Iraq and Syria. And so the Gulf states sent their own support to Sunni tribes in western Iraq and militias battling Assad in Syria, stoking the sectarian flames and setting the stage for extremists to outbid them. As ISIS began to gain ground among Sunni populations alienated from the central government, the administration didn’t see any reason to invest in persuading Maliki toward a political accommodation that might have tamped down the emergent Iraqi Sunni militias and held Iraq together. That’s not to say Obama would have succeeded—but because he wanted to turn the page on the Iraq experience, he failed to try. Likewise, Obama’s read of the Syrian conflict as holding only narrow implications for American interests was a signal failure to learn the lessons of the 1990s and recognize the risk that Syria’s civil war could spill over in ways that directly implicated U.S. interests. It did not, in 2012 and 2013, require special foresight to apply to the Syrian case other lessons from history than those Obama focused on. The experience of the 1990s clearly suggested how a neglected civil war offered easy opportunities for a violent jihadist movement—just as the Afghanistan war did for the Taliban in the mid-1990s—and how large-scale refugee flows would destabilize Syria’s neighbors, including key U.S. security partners like Jordan and Turkey. And as we now know, ISIS used the security and governance vacuums created by the Syrian Civil War to consolidate a territorial and financial base that the United States has been seeking since late 2014, with limited success, to undermine. These two errors of understanding and judgment, both driven by the president’s commitment to avoid his predecessor’s mistakes, left major risks to regional stability unaddressed, and thus fed the rise of an ISIS threat so significant as to compel Obama, in August 2014, to overturn his longstanding preferences and recommit American blood and treasure to fighting Islamist extremists on the ground in Iraq, and now in Syria. His errors (as well as the famous “red line” climbdown) also provoked anxious regional partners to take their own initiatives to advance interests they felt Obama had slighted—condoning jihadism at times along the way, and very often exacerbating the disorder and sectarianism on which ISIS feeds. In just under two years, the administration has moved from airstrikes, to 475 additional military advisers in Iraq, to over 4,000 troops on the ground including U.S. special-operations forces in both Iraq and Syria. At the same time, the metastasizing threat from ISIS is forcing Obama to order limited military strikes in Libya, consider plans for further military intervention there, and build up military commitments to the Sunni Arab states of the Persian Gulf—the latter two steps, if Goldberg’s piece is accurate, against his own inclinations. An American president who, in May 2013, rejected the notion of a “global war on terror” has now launched one. Meanwhile, the wide gulf between Obama's fixation on defeating ISIS, and his regional partners’ focus on pushing back Iran and Assad, means that America finds itself with too few partners to share the burden of this battle, which U.S. generals now call a "generational struggle.” America’s regional friends are acting to defend their own interests, not always in ways congruent with American interests. Obama’s apparent inability to see the conflicts between his Syria policy and his ISIS policy, and his reticence to do the sustained work necessary to hash out common priorities with the Gulf Arabs, Turkey, and Israel, have generated a problem more costly and harder to solve than the free-rider problems he complains of. The price is visible in, for example, Obama’s wordless facilitation of Saudi Arabia’s war in Yemen—which, ironically again, has given al-Qaeda in the Arabian Peninsula its most congenial working environment in years. Finally, Obama’s actions—his reticence to push Maliki, his dithering over Abdel Fattah el-Sisi’s 2013 military coup in Egypt, and now his reversion to uncritical security partnerships with Gulf states in the name of fighting ISIS—suggest that what he fears is not just military entanglement: It’s entanglement of any kind, any uncertain investment of American leverage to try and shape outcomes in places where the locals’ interests are not already aligned with Washington’s. This is clear from his abandonment of any concerted nonmilitary effort to generate lasting stability in the Middle East in the way he still says is necessary. Obama’s own strategic judgment—announced publicly in May 2011 and repeated to Goldberg—is that stability in the Middle East will only emerge through addressing dysfunctional governance. But after the first blush of 2011, Obama demonstrated little readiness to invest political capital or build platforms for persistent engagement on behalf of the messy, imperfect, and always incomplete work of democratic growth. To the contrary, Obama cut funding for democracy assistance globally throughout his presidency. Between May 2011 and his 2013 speech at the United Nations General Assembly, democratic reform in the Middle East moved from a “top priority” to a bare footnote. Having failed to implement his own views on the primacy of governance, Obama is now using force to defeat ISIS while abjuring the work necessary to build something with which to replace it. That path bodes ill for the anti-ISIS project he has launched, and recreates for the next U.S. president the same dysfunctions in U.S.-Arab relations—moral hazard, security overcommitments, and the like—that Obama resents. To be sure, the weakness and illegitimacy of state institutions and the upwelling of societal conflicts in the Arab world is making the process of reforming politics both lengthy and painful. But those challenges are the inescapable legacies of authoritarianism, and would have emerged no matter how or when the region’s regimes collapsed. They are certainly not a consequence of American intervention or mere “tribalism,” nor are they evidence, as Obama suggests, that American military intervention in Libya “didn’t work.” What didn’t work was the administration’s constant reliance on arguments about slippery slopes and the wisdom of restraint to shoot down proposals for deeper U.S. engagement in regional problem-solving—even and perhaps especially nonmilitary engagement. The policy debate may have been won in public, but the policy objective was lost. A president elected and reelected on a platform of ending wars in the Middle East has reproduced, at the end of his presidency, the very situation he inherited, decried, and swore to avoid. The Obama presidency’s relentless focus on avoiding entanglements came alongside a failure to reckon with risks—especially those risks that grow from inaction. This should be instructive for us all, but perhaps especially for those who, surveying the many messes in today’s Middle East, conclude that Obama was right to sit out the Syrian war, and is right today to regret his intervention in Libya as a failure. The lesson is that inaction is not obviously better than action as a moral choice in foreign policy—it is a choice, and it carries consequences. The United States is a global power, one that moreover roots its global power in a set of universal moral claims. As such, America's choices (whether to do, or to not do) have global implications, and carry moral responsibility. One cannot avoid the moral responsibility for these choices by citing the Hippocratic Oath, or by creating some idealized set of criteria, the total fulfillment of which are necessary to justify even a limited use of American military power. While Obama repeatedly reminds Goldberg that his primary concern in contemplating force is the risk to the American people, not to citizens of other regions, the new war on ISIS reminds us powerfully that threats to others, left unaddressed, very easily land on America’s doorstep in ways its citizens see and feel. [I]naction is not obviously better than action as a moral choice in foreign policy—it is a choice, and it carries consequences. Taking foreign policy seriously, and taking moral responsibility for American power seriously, means recognizing that all America’s choices have consequences, and policymakers must nonetheless choose a path in situations of imperfect information and facing imperfect options. A global power cannot simply avoid messes, ignore risks, and set its sights rigidly on the pursuit of strategic opportunities. It cannot do so because even the best opportunities can be torpedoed by unaddressed problems. Given the necessity and moral responsibility of choice, delay and avoidance in the face of those problems are merely the dishonest versions of a decision to do nothing. That’s why I don’t condemn Obama for launching this new phase of the global war on terror, and I don’t think his supporters, who voted for an end to wars, should either. I commend him for recognizing the gravity of the threat ISIS presents to regional and international security, for admitting his long-held preferences cannot hold in the face of this challenge, and for stepping up to explain to the American people why and how he was reversing course. I only wish he’d admit that his reticence to recognize the risks of inaction helped make it so, and that, in that regard, the lessons he learned from his predecessors were woefully incomplete. est Restraint or Preeminence in U.S. Grand Strategy? By webfeeds.brookings.edu Published On :: Thu, 23 Oct 2014 16:00:00 -0400 On October 17, the Brookings Institution’s Project on International Order and Strategy hosted two of the most prominent thinkers on American grand strategy to discuss whether Washington should remain forward-leaning in its posture, or if it should adopt a more restrained approach to global engagement. The event was moderated by Brookings Foreign Policy Fellow Jeremy Shapiro, and featured a debate between Brookings Foreign Policy Senior Fellow Robert Kagan and Barry Posen, Ford International Professor at Massachusetts Institute of Technology. Kagan argued that the United States has an enduring responsibility and capacity to shape the world order and must remain actively engaged abroad to prevent the international order from collapse. Posen, on the other hand, warned against American overreach in foreign policy and urged Washington to embrace restraint, focusing on its own national security interests and limiting engagement – particularly military - abroad. In their discussion of the Middle East, both scholars sought to define American regional interests with greater precision. Posen argued that “affective” relationships, such as those with Israel, do not explain the U.S. defense budget dedicated to the region or contingency plans for the region. Posen also disputed the view that oil is the primary driver of U.S. regional policy, suggesting that threats to major suppliers could be managed with a less robust regional security commitment than Washington has traditionally maintained. Kagan argued that President Obama is more intellectually inclined toward Posen’s strategy of restraint than most of his predecessors, and yet he too has been drawn into the Middle East. “It can’t just be pure stupidity that has had the United States involved in the Middle East as consistently as it has been for almost 70 years now, taking the place of the previous powers that had been involved in the Middle East,” he said. Posen discussed U.S. efforts against the Islamic State group (also called ISIS or ISIL). He noted that President Obama’s rhetoric on ISIS has gone beyond what is prudent, describing the strategy as one of “containment that’s augmented by the promise of future counter-offensives and destruction.” Washington’s current strategy, Posen argued, has demobilized allies by enabling them to skirt responsibility for the crisis. Posen and Kagan differed in their interpretations of the track record of American interventions in the region. Posen criticized American understanding of the causes and effects of intervention, saying that it is easier to oust a government than to generate internal consensus or transform a country into a stable democracy. By contrast, Kagan argued that the U.S. has never invaded a Middle Eastern country with the purpose of rearranging domestic politics. There was little discussion of terrorism and nuclear proliferation, though Posen identifies these two threats as major items on which the U.S. should remain engaged. Or rather, it has reminded us that it was always lurking in the background. This is not a minor development in international affairs, but it need not mean the end of the world order as we know it. The real impact of the return of great power competition will depend on how the United States responds to these changes. America needs to recognize its central role in maintaining the present liberal international order and muster the will to use its still formidable power and influence to support that order against its inevitable challengers. Competition in international affairs is natural. Great powers by their very nature seek regional dominance and spheres of influence. They do so in the first instance because influence over others is what defines a great power. They are, as a rule, countries imbued with national pride and imperial ambition. But, living in a Hobbesian world of other great powers, they are also nervous about their security and seek defense-in-depth through the establishment of buffer states on their periphery. Historically, great power wars often begin as arguments over buffer states where spheres of influence intersect—the Balkans before World War I, for instance, where the ambitions of Russia and Austria-Hungary clashed. But today’s great powers are rising in a very different international environment, largely because of the unique role the United States has played since the end of the Second World War. The United States has been not simply a regional power, but rather a regional power in every strategic region. It has served as the maintainer of regional balances in Europe, Asia, and the Middle East. The result has been that, in marked contrast to past eras, today’s great powers do not face fundamental threats to their physical security. So, for example, Russia objectively has never enjoyed greater security in its history than it has since 1989. In the 20th century, Russia was invaded twice by Germany, and in the aftermath of the second war could plausibly claim to fear another invasion unless adequately protected. (France, after all, had the same fear.) In the 19th century, Russia was invaded by Napoleon, and before that Catherine the Great is supposed to have uttered that quintessentially Russian observation, “I have no way to defend my borders but to extend them.” Today that is not true. Russia faces no threat of invasion from the West. Who would launch such an invasion? Germany, Estonia, Ukraine? If Russia faces threats, they are from the south, in the form of militant Islamists, or from the east, in the form of a billion Chinese standing across the border from an empty Siberia. But for the first time in Russia’s long history, it does not face a strategic threat on its western flank. Much the same can be said of China, which enjoys far greater security than it has at any time in the last three centuries. The American role in East Asia protects it from invasion by its historic adversary, Japan, while none of the other great powers around China’s periphery have the strength or desire now or in the foreseeable future to launch an attack on Chinese territory. Therefore, neither Chinese nor Russians can claim that a sphere of influence is necessary for their defense. They may feel it necessary for their sense of pride. They may feel it is necessary as a way of restoring their wounded honor. They may seek an expanded sphere of influence to fulfill their ambition to become more formidable powers on the international stage. And they may have concerns that free, nations on their periphery may pass the liberal infection onto their own populaces and thus undermine their autocratic power. The question for the United States, and its allies in Asia and Europe, is whether we should tolerate a return to sphere of influence behavior among regional powers that are not seeking security but are in search of status, powers that are acting less out of fear than out of ambition. This question, in the end, is not about idealism, our commitment to a “rules-based” international order, or our principled opposition to territorial aggression. Yes, there are important principles at stake: neighbors shouldn’t invade their neighbors to seize their territory. But before we get to issues of principle, we need to understand how such behavior affects the world in terms of basic stability On that score, the historical record is very clear. To return to a world of spheres of influence—the world that existed prior to the era of American predominance—is to return to the great power conflicts of past centuries. Revisionist great powers are never satisfied. Their sphere of influence is never quite large enough to satisfy their pride or their expanding need for security. The “satiated” power that Bismarck spoke of is rare—even his Germany, in the end, could not be satiated. Of course, rising great powers always express some historical grievance. Every people, except perhaps for the fortunate Americans, have reason for resentment at ancient injustices, nurse grudges against old adversaries, seek to return to a glorious past that was stolen from them by military or political defeat. The world’s supply of grievances is inexhaustible. These grievances, however, are rarely solved by minor border changes. Japan, the aggrieved “have-not” nation of the 1930s, did not satisfy itself by swallowing Manchuria in 1931. Germany, the aggrieved victim of Versailles, did not satisfy itself by bringing the Germans of the Sudetenland back into the fold. And, of course, Russia’s historical sphere of influence does not end in Ukraine. It begins in Ukraine. It extends to the Balts, to the Balkans, and to heart of Central Europe. The tragic irony is that, in the process of carving out these spheres of influence, the ambitious rising powers invariably create the very threats they use to justify their actions. Japan did exactly that in the 30s. In the 1920s, following the Washington Naval Treaty, Japan was a relatively secure country that through a combination of ambition and paranoia launched itself on a quest for an expanded sphere of influence, thus inspiring the great power enmity that the Japanese had originally feared. One sees a similar dynamic in Russia’s behavior today. No one in the West was thinking about containing Russia until Russia made itself into a power that needed to be contained. If history is any lesson, such behavior only ends when other great powers decide they have had enough. We know those moments as major power wars. The best and easiest time to stop such a dynamic is at the beginning. If the United States wants to maintain a benevolent world order, it must not permit spheres of influence to serve as a pretext for aggression. The United States needs to make clear now—before things get out of hand—that this is not a world order that it will accept. And we need to be clear what that response entails. Great powers of course compete across multiple spheres—economic, ideological, and political, as well as military. Competition in most spheres is necessary and even healthy. Within the liberal order, China can compete economically and successfully with the United States; Russia can thrive in the international economic order uphold by the liberal powers, even if it is not itself liberal. But security competition is different. It is specifically because Russia could not compete with the West ideologically or economically that Putin resorted to military means. In so doing, he attacked the underlying security and stability at the core of the liberal order. The security situation undergirds everything—without it nothing else functions. Democracy and prosperity cannot flourish without security. It remains true today as it has since the Second World War that only the United States has the capacity and the unique geographical advantages to provide this security. There is no stable balance of power in Europe or Asia without the United States. And while we can talk about soft power and smart power, they have been and always will be of limited value when confronting raw military power. Despite all of the loose talk of American decline, it is in the military realm where U.S. advantages remain clearest. Even in other great power’s backyards, the United States retains the capacity, along with its powerful allies, to deter challenges to the security order. But without a U.S. willingness to use military power to establish balance in far-flung regions of the world, the system will buckle under the unrestrained military competition of regional powers. At the dawn of a new century, broad demographic, economic and environmental forces are giving American cities their best chance in decades to thrive and prosper. The renewed relevance of cities derives in part from the very physical characteristics that distinguish cities from other forms of human settlement: density, diversity of uses and functions, and distinctive design. Across the United States (U.S.), a broad cross section of urban practitioners—private investors and developers, government officials, community and civic leaders—are taking ambitious steps to leverage the distinctive physical assets of cities and maximise their economic, fiscal, environmental and social potential. A special class of urban interventions—what we call “transformative investments”—is emerging from the millions of transactions that occur in cities every year. The hallmark of transformative investments is their catalytic nature and seismic impact on markets, on people, on the city landscape and urban possibilities—far beyond the geographic confines of the project itself. Recognising and replicating the magic of transformative investments, and making the exception become the norm is important if U.S. cities are to realise their full potential.THE URBAN MOMENT The U.S. is undergoing a period of dynamic change, comparable in scale and complexity to the latter part of the nineteenth century. Against this backdrop, there is a resurgence in the importance of cities due to their fundamental and distinctive physical attributes. Cities offer a broad range of physical choices—in neighbourhoods, housing stock, shopping venues, green spaces and transportation. These choices suit the disparate preferences of a growing population that is diverse by race, ethnicity and age. Cities are also rich with physical amenities—mixed-use downtowns, historic buildings, campuses of higher learning, entertainment districts, pedestrian-friendly neighbourhoods, adjoining rivers and lakes—that are uniquely aligned with preferences in a knowledge-oriented, post-industrial economy. A knowledge economy places the highest premium on attracting and retaining educated workers, and an increasing proportion of these workers, particularly young workers, value urban quality of life when making their residential and employment decisions. Finally, cities, particularly those built in the nineteenth and early twentieth centuries, are compactly constructed and laid out along dense lines and grids, enhancing the potential for the dynamic, random, face-to-face human exchange prized by an economy fuelled by ideas and innovation. Such density also makes cities perfect agents for the efficient delivery of public services as well as the stewardship of the natural environment. Each of these elements—diversity, amenities and density—distinguishes cities from other forms of human settlement. In prior generations, these attributes were devalued in a nation characterised by the single family house, the factory plant, cheap gas, and environmental profligacy. In recent history, many U.S. cities responded by making the wrong physical bets or by replicating low-density, suburban development—further eroding the very strengths that make cities distinctly urban and competitive. Yet, the U.S., a nation in demographic and economic transition, is revaluing the quality of life uniquely offered by cities and urban places, potentially altering the calculus by which millions of American families and businesses make location decisions every year. DELIVERING "CITYNESS": THE RISE OF TRANSFORMATIVE INVESTMENTSAcross the U.S., a practice of city building is emerging that builds on the re-found value and purpose of the urban physical landscape, and recognises that cities thrive when they fully embrace what Saskia Sassen calls “cityness”.1 The move to recapture the American city can be found in all kinds of American cities: global cities like New York, Los Angeles and Chicago that lie at the heart of international trade and finance; innovative cities like Seattle, Austin and San Francisco that are leading the global economic revolution in technology; older industrial cities like Cleveland, Pittsburgh and Rochester that are transitioning to new economies; fast-growing cities like Charlotte, Phoenix and Dallas that are regional hubs and magnets for domestic and international migration. The new urban practice can also be found in all aspects or “building blocks” of cities: in the remaking of downtowns as living, mixed-use communities; in the creation of neighbourhoods of choice that are attractive to households with a range of incomes; in the conversion of transportation corridors into destinations in their own right; in the reclaiming of parks and green spaces as valued places; and in the revitalisation of waterfronts as regional destinations, new residential quarters and recreational hubs. Yet, as the new city building practice evolves, it is clear that a subset of urban investments are emerging as truly “transformative” in that they have a catalytic, place-defining impact, creating an entirely new logic for portions of the city and a new set of possibilities for economic and social activity. We define these transformative investments as “discrete public or private development projects that trigger a profound, ripple effect of positive, multi-dimensional change in ways that fundamentally remake the value and/or function of one or more of a city’s physical building blocks”. This subset of urban investments share important characteristics: On the economic front, transformative investments uncover the hidden value in a part of the city, creating markets in places where markets either did not exist or were only partially realised. On the fiscal front, transformative investments dramatically enhance the fiscal capacity of local governments, generating revenues through the rise in property values, the growth in city populations, and the expansion of economic activity. On the cognitive front, transformative investments redefine the identity and image of the city. They effectively “re-map” previously forgotten or ignored places by residents, visitors and workers. They create nodes of new activities and new places for people to congregate. On the environmental front, transformative investments enable cities to achieve their “green” potential by cleaning up the environmental residue from prior industrial uses or urban renewal efforts, by enabling repopulation at greater densities to occur and by providing residents, workers and visitors with transportation alternatives. On the social front, transformative investments have the potential, while not always realised, to alter the opportunity structure for low-income residents. When carefully designed, staged and leveraged, they can expand the housing, employment and educational opportunities available to low-income residents and overcome the racial, ethnic and economic disparities that have inhibited city performance for decades. DISSECTING SUCCESS: HOW AND WHERE TRANSFORMATIVE INVESTMENTS TAKE PLACEThe best way to identify and assess transformative investments is by examining exemplary interventions in the discrete physical building blocks of cities: downtowns, neighbourhoods, corridors, parks and green spaces, and waterfronts. DowntownsIf cities are going to realise their true potential, downtowns are compelling places to start. Physically, downtowns are equipped to take on an emerging set of uses, activities and functions and have the capacity to absorb real increases in population. Yet, as a consequence to America’s sprawling appetite, urban downtowns have lost their appeal. Economic interests, once the stronghold in downtowns, have moved to suburban town centres and office parks, depressing urban markets and urban value. Across the US, downtowns are remaking themselves as residential, cultural, business and retail centres. Cities such as Chattanooga, Washington, DC and Denver have demonstrated how even one smart investment can inject new energy and jumpstart new markets. The strategic location of a new sports arena in a distressed area of downtown Washington, DC fits our definition of a transformative investment. Leveraging the proximity of a transit stop, the MCI Arena was nestled within the existing urban fabric on a city-owned urban renewal site. The arena’s pedestrian-oriented design strengthened, rather than interrupted, the continuity of the 7th Street retail corridor.2 Today, the area has been profoundly transformed as scores of new restaurants, retail and bars dot the arena’s surroundings. Residents and visitors rely heavily on the nearby transit to come to this destination. NeighbourhoodsEver since the physical, economic and social agglomeration of “city” was established, the function of neighbourhoods has remained relatively untouched. While real estate values of neighbourhoods have shifted over time in response to micro- and macro-economic trends, a subset of inner city communities have remained enclaves of poverty. Victims of earlier urban renewal and public housing efforts, millions of people are consigned to living in neighbourhoods isolated from the economic and social mainstream. Cities such as St. Louis, Louisville and Atlanta have been at the forefront of public housing (and hence neighbourhood) transformation, supported by smart federal investments in the 1990s. For example, the demolition of the infamous high-rise Vaughn public housing project in St. Louis enabled the construction of a new human scale, mixed-income housing development in one of the poorest, most crime-ridden sections of the city. This redevelopment cured the mistakes made by failed public housing projects, by restoring street grids, providing quality design, and injecting a sense of social and physical connection. Constructing a mix of townhouses, garden apartments and single family homes helped catalyse other public and private sector investments. What made this investment transformative was that it included the reconstitution of Jefferson Elementary, a nearby public school. Working closely with residents, and with the financial support of corporate and philanthropic interests, the developer helped modernise the school, making it one of the most technologically advanced educational facilities in the region. A new principal, new curriculum, and new school programmes helped it become one of the highest performing inner city schools in the state of Missouri. CorridorsCity corridors are the physical tissue that knit disparate parts of a city together. In the best of conditions, corridors are multi-dimensional in purpose, where they are destinations as much as facilitators of movement. In many cities, however, corridors are simply shuttling traffic past blocks of desolated retail and residential areas or they have become yet another cookie cutter image of suburbia—parking lots abutting the main street, standardised buildings and design, and oversized and cluttered signage. Cities like Portland, Oregon and urban counties like Arlington, Virginia have used mass transit investments and land use reforms to create physically, economically and socially healthy corridors that give new residents reasons to choose to live nearby and existing residents reasons to stay. Portland conceived a streetcar to spur high density housing in close-in neighbourhoods that were slowly shedding old industrial uses. The streetcars traverse a three-mile route through residential areas, the water front, to the university. Since its construction, the streetcar has not only expanded transportation choices, it has helped galvanise new destinations along its route—including new neighbourhoods, retail clusters, and economic districts. Parks and Open SpaceCity green spaces (such as parks, nature trails, bike paths) were initially designed to provide the lungs of the city and an outlet for recreation, entertainment and social cohesion. As general conditions declined in many cities, the quality of urban parks also declined, to the great consternation of local residents. Green spaces were turned into under-used, if not forgotten, areas of the city; or worse still, hot spots of crime and illegal activity. Such blight discouraged cities to transform outmoded uses (such as manufacturing areas) into more green space. In cities with booming development markets, parks failed to be designed and incorporated into the new urban fabric. Across the US, cities are pursuing a variety of strategies to reclaim or augment urban green spaces. Cities like Atlanta, for example, have created transformative parks from outmoded economic uses, such as manufacturing land along urban waterfronts or by converting old railway lines into urban trail-ways. Cities like Scranton have reclaimed existing urban parks consumed by crime and vandalism. This has required creative physical and programmatic investments, including: redesigning parks (removing physical and visibility barriers such as walls, thinning vegetation, and eliminating “dark corners”); increasing the presence of uniformed personnel; increasing the park amenities (such as evening movies and other events to increase patronage);3 and providing regular maintenance of the park and recreational facilities.4 WaterfrontsMany American cities owe their location and initial function to the proximity to water: rivers, lakes and oceans. Waterfronts enabled cities to manufacture, warehouse and ship goods and products. Infrastructure was built and zoning was aligned to carry out these purposes. In a knowledge-intensive economy, however, the function of waterfronts has dramatically changed, reflecting the pent-up demand for new places of enjoyment, activities and uses. As with the other building blocks, cities are pursing a range of strategies to reclaim their waterfronts, often by addressing head-on the vestiges of an earlier era. New York has overhauled the outdated zoning guidelines for development along the Brooklyn side of the East River, enabling the construction of mixed-income housing rather than prescribing manufacturing and light industry uses. Pittsburgh and many of its surrounding municipalities have embarked on major efforts to re-mediate the environmental contamination found in former industrial sites, paving the way for new research centres, office parks and retail facilities. Milwaukee, Providence and Portland have demolished the freeways that separated (or hid) the waterfront from the rest of the downtown and city, and unleashed a new wave of private investment and public activities. WHAT IS THE RECIPE FOR SUCCESS?The following are underlying principles that set these diverse investments apart from other transactions: Transformative Investments advance “cityness”: Investments embrace the characteristics, attributes, and dynamics that embody “city”—its complexity, its intersection of activities, its diversity of populations and cultures, its distinctively varied designs, and its convergence of the physical environment at multiple scales. Project by project, transformative investments are reclaiming the true urban identity by strengthening aspects of the ‘physical’ that are intrinsically urban—be it density, rehabilitation of a unique building or historic row, or the incorporation of compelling, if not iconic, design. Transformative Investments require a fundamental rethinking of land use and zoning conventions: In the midst of massive economic global change, 21st century American cities still bear the indelible markings of the 20th century. In the early 20th century, for example, government bodies enacted zoning to establish new rules for urban development. While originally intended to protect “light and air” from immense overbuilding, later versions of zoning added the segregation of uses—isolating housing, office, commercial and manufacturing activities from each other. Thus, transformative investments require, at a minimum, variances from the rigid, antiquated rules that still define the urban landscape. In many cases, examples of successful transformative investments have become the tool to overhaul outdated and outmoded frameworks and transform exceptions into new guidelines. Transformative Investments require innovative, often customised financing approaches: Cities have distinctive physical forms (e.g., historic buildings) and distinctive physical visions (e.g., distinct districts). Yet private and even public financing of the American physical landscape, for the most part, is standardised and routinised, enabling the production of similar products (e.g., single family homes, commercial strips) at high volume, low cost and low quality. Transformative investments, however, require the marrying of multiple sources of financing (e.g., conventional debt, traditional equity, tax-driven equity investments, innovative financing arrangements, public subsidy, patient philanthropic capital), placing stress on project design and implementation. In addition, achieving social objectives often require building innovative tax and shared equity approaches into particular transactions, so that appreciations in property value can serve higher community purposes (e.g., creating affordable housing trust funds). As with regulatory frames, the evolution from exceptional transactions to routinised forms of investments is required to ensure that transformative investments become more the rule rather than the exception.Transformative Investments often involve an empirically-grounded vision at the building block level: While a vision is not a necessary pre-requisite for realising transformative investments, cities that proceed without one have a higher probability of making the wrong physical bets, siting them in the wrong places, or ultimately creating a physical landscape that fails to cumulatively add up to “ cityness”. It is easy to find such examples around the country, such as isolated mega-projects (a new stadium or convention centre) or waterfront revitalisation efforts that constructed the wrong projects, having misunderstood the market and the diversifying demographic.Telescoping the possibilities and developing a bold vision must be done through an empirically-grounded process. A visioning exercise should therefore include: an economic and market diagnostic of the building block; a physical diagnostic; an evaluation of existing projects; and the development of a vision to transform the landscape. From here, disparate actors (public, private, civic, not-for-profit) will have the best instruments to assess whether a physical project could meet specific market, demographic and physical needs—increasing its chances of becoming truly transformative. Transformative Investments require integrative thinking and action: Transformative investments are often an act in “connecting the dots” between the urban experiences (e.g., transportation, housing, economic activity, education and recreation), which are inextricably linked in reality but separated in action. This requires a significant change in how cities are both planned and managed. On the public side, it means that transportation agencies must re-channel scarce infrastructure investments to leverage other city building goals beyond facilitating traffic. It means that agencies driving a social agenda, such as schools and libraries, have to re-imagine their existing and new facilities to integrate strong design and move away from isolated projects. In the private sector, it means understanding the broader vision of the city and carefully siting and designing investments to increase successful city-building and not just project-building. It means increasing their own standards by using exemplary design and construction materials. It means finding financially beneficial approaches to mixed income housing projects and mixed use projects instead of just single uses. In all cases, it requires holistic thinking that cuts across the silos and stovepipes of specialised professions and fragmented bureaucracies. BUILDING GREAT CITIESFor the first time in decades, American cities have a chance to experience a measurable revival. While broader macro forces have handed cities this chance, city builders are also learning from past mistakes. After investing billions of dollars into city revitalisation efforts, the principles underpinning particularly successful and catalytic projects—transformative investments—are beginning to be clarified. The most important lesson for cities, however, is to embrace “cityness”, to maximise what makes them physically and socially unique and distinctive. est What Trump and the rest get wrong about Social Security By webfeeds.brookings.edu Published On :: Tue, 15 Mar 2016 09:03:00 -0400 Ahead of Tuesday’s primary elections in Ohio, Florida and other states, the 2016 presidential candidates have been talking about the future of Social Security and its funding shortfalls. Over the next two decades, the money flowing into Social Security will be too little to pay for all promised benefits. The reserve fund will be exhausted soon after 2030, and the only money available to pay for benefits will be from taxes earmarked for the program. Unless Congress and the President change the law before the reserve is depleted, monthly benefits will have to be cut about 21%. Needless to say, office holders, who must face voters, are unlikely to allow such a cut. Before the Trust Fund is depleted, lawmakers will agree to some combination of revenue increase and future benefit reduction, eliminating the need for a sudden 21% pension cut. The question is: what combination of revenue increases and benefit cuts does each candidate favor? The candidate offering the most straightforward but least credible answer is Donald Trump. During the GOP presidential debate last week, he pledged to do everything within his power to leave Social Security “the way it is.” He says he can do this by making the nation rich again, by eliminating budget deficits, and by ridding government programs of waste, fraud, and abuse. In other words, he proposed to do nothing specifically to improve Social Security’s finances. Should Trump’s deal-making fail to make us rich again, he offered no back-up plan for funding benefits after 2034. The other three GOP candidates proposed to repair Social Security by cutting future pensions. No one in the debate, except U.S. Sen. Marco Rubio from Florida, mentioned a specific way to accomplish this. Rubio’s plan is to raise the age for full retirement benefits. For many years, the full retirement age was 65. In a reform passed in 1983, the retirement age was gradually raised to 66 for people nearing retirement today and to 67 for people born after 1960. Rubio proposes to raise the retirement age to 68 for people who are now in their mid-40s and to 70 for workers who are his children’s age (all currently under 18 years old). In his campaign literature, Rubio also proposes slowing the future rate of increase in monthly pensions for high-income seniors. However, by increasing the full retirement age, Rubio’s plan will cut monthly pensions for any worker who claims benefits at 62 years old. This is the earliest age at which workers can claim a reduced pension. Also, it is by far the most common age at which low-income seniors claim benefits. Recent research suggests that low-income workers have not shared the gains in life expectancy enjoyed by middle- and especially high-income workers, so Rubio’s proposed cut could seriously harm many low-income workers. Though he didn’t advertise it in the debate, Sen. Ted Cruz favors raising the normal retirement age and trimming the annual cost-of-living adjustment in Social Security. In the long run, the latter reform will disproportionately cut the monthly pensions of the longest-living seniors. Many people, including me, think this is a questionable plan, because the oldest retirees are also the most likely to have used up their non-Social-Security savings. Finally, Cruz favors allowing workers to fund personal-account pensions with part of their Social Security contributions. Although the details of his plan are murky, if it is designed like earlier GOP privatization plans, it will have the effect of depriving Social Security of needed future revenues, making the funding gap even bigger than it is today. The most revolutionary part of Cruz’s plan is his proposal to eliminate the payroll tax. For many decades, this has been the main source of Social Security revenue. Presumably, Cruz plans to fund pensions out of revenue from his proposed 10% flat tax and 16% value-added tax (VAT). This would represent a revolutionary change because up to now, Social Security has been largely financed out of its own dedicated revenue stream. By eliminating the independent funding stream, Cruz will sever the perceived link between workers’ contributions and the benefits they ultimately receive. Most observers agree with Franklin Roosevelt that the strong link between contributions and benefits is a vital source of the enduring popularity of the program. Social Security is an earned benefit for retirees rather than a welfare check. Gov. John Kasich does not propose to boost the retirement age, but he does suggest slowing the growth in future pensions by linking workers’ initial pensions to price changes instead of wage changes. He hints he will impose a means test in calculating pensions, reducing the monthly pensions payable to retirees who have high current incomes. Many students of Social Security think this a bad idea, because it can discourage workers from saving for retirement. All of the Republican candidates, except Trump, think Social Security’s salvation lies in lower benefit payouts. Nobody mentions higher contributions as part of the solution. In contrast, both Democratic candidates propose raising payroll or other taxes on workers who have incomes above the maximum earnings now subject to Social Security contributions. This reform enjoys broad support among voters, most of whom do not expect to pay higher taxes if the income limit on contributions is lifted. Sen. Bernie Sanders would immediately spend some of the extra revenue on benefit increases for current beneficiaries, but his proposed tax hike on high-income contributors would raise enough money to postpone the year of Trust Fund depletion by about 40 years. Hillary Clinton is less specific about the tax increases and benefit improvements she favors. Like Sanders, however, she would vigorously oppose benefit cuts. None of the candidates has given us a detailed plan to eliminate Social Security’s funding imbalance. At this stage, it’s not obvious such a plan would be helpful, since the legislative debate to overhaul Social Security won’t begin anytime soon. Sanders has provided the most details about his policy intentions, but his actual plan is unlikely to receive much Congressional support without a massive political realignment. Cruz’s proposal, which calls for eliminating the Social Security payroll tax, also seems far outside the range of the politically feasible. What we have learned from the GOP presidential debates so far is that Republican candidates, with the exception of Trump, favor balancing Social Security through future benefit cuts, possibly targeted on higher income workers, while Democratic candidates want to protect current benefit promises and will do so with tax hikes on high-income workers. There is no overlap in the two parties’ proposals, and this accounts for Washington’s failure to close Social Security’s funding gap. Editor’s note: This piece originally appeared in Fortune. The odd thing is that historically low interest rates now make it cheap to fix or improve our public facilities. The mystery is why decision makers have passed on this opportunity. The sorry state of the nation’s roads, bridges, and public infrastructure has been widely reported. Every few years the American Society of Civil Engineers draws up a report card on U.S. infrastructure, highlighting its strengths and shortcomings in a variety of areas—drinking water systems, wastewater, dams, roads, bridges, inland waterways, ports. The report card spotlights areas where spending on maintenance falls short of the amount needed to keep our infrastructure functioning efficiently. For many kinds of infrastructure, a bigger population and heavier utilization require us to invest in brand new facilities. In its latest report card, the ASCE awards our public infrastructure a grade of D+. It’s hard to think of a time more attractive for public investment than years when total demand for goods and services is depressed. The Treasury’s borrowing cost for investment funds is near historical lows. Since 2011, the interest rate on 10-year government bonds has averaged 2.3 percent. Savers buying inflation-protected bonds have been willing to lend funds to the federal government at a real interest rate of just 0.22 percent. So long as there is excess unemployment, especially in the building trades, the labor resources needed to fix or improve public facilities should be abundant and relatively inexpensive. Employment in the construction industry has rebounded as home building and business investment have improved. Nonetheless, construction employment has recovered only half the loss it experienced between its pre-recession peak in 2006 and its post-recession low in 2011. Skilled labor is not nearly as abundant as it was in 2011, but the trend in wage inflation does not suggest employers are bidding up worker salaries. The federal government’s failure to use fiscal policy and, in particular, public investment policy to bring the nation closer to full employment represents a notable lapse in policymaking, perhaps the most grievous lapse since the crisis began. It unnecessarily prolonged the suffering of the nation’s long-term unemployed and it wasted a rare opportunity to rebuild the nation’s public infrastructure at relatively low cost. Why did this failure occur? One reason is that policy makers were too optimistic when the financial crisis took place back in 2008. Most public and private forecasts at the time understated the severity of the economic fallout from the bank meltdown. Decision makers in Congress and the Administration may have believed infrastructure investment would be unhelpful in the recovery. Well-conceived infrastructure projects take many months to design and many years to complete. Policy makers may have believed the economic crisis would be over by the time federally infrastructure spending reached its peak. When forecasters and Democratic policy makers recognized their error, voters had elected a Congress that supported only one kind of fiscal policy to deal with the crisis—big tax cuts focused on high-income tax payers. Whether or not such a policy could have been effective, it would not make additional funds available for infrastructure projects. Harvard’s Lawrence Summers and Rachel Lipset recently pointed to another reason voters have failed to back a big program to boost infrastructure investment—government ineptitude. In the Boston Globe they documented the painfully slow progress of the Massachusetts Department of Transportation in overhauling a bridge across the Charles River. The bridge, which was built over 11 months back in 1912, has so far required four years for its reconstruction. No end date is in sight. In addition to the over-budget cost of the project, the overhaul has also caused massive and highly visible inconvenience for drivers, cyclists, and pedestrians trying to move between Boston and Cambridge. Few readers can be under the illusion Boston’s experience is exceptional. Many of us pass near or use public facilities that are being rebuilt or repaired. We often see bafflingly little progress over a span of months or even years. As Summers and Lipset note, the conspicuous failure of public managers to complete capital projects speedily and on budget undermines voters’ confidence that infrastructure projects can be worthwhile. Despite wide agreement the nation’s infrastructure needs to be modernized, we have made little progress toward that goal. On the contrary, government capital spending has shrunk significantly as a share of the economy. In 2014, net government investment spending on items other than defense dipped to a 60-year low when spending is measured as a percent of GDP. Using this indicator, net government investment has shrunk almost half compared with its level in the first decade of the century. For many reasons this is a good time to fix our public infrastructure. It is also an excellent time to overhaul public management of government capital projects. est Protecting retirement savers: The Department of Labor’s proposed conflict of interest rule By webfeeds.brookings.edu Published On :: Wed, 29 Jul 2015 13:00:00 -0400 Financial advisors offer their clients many advantages, such as setting reasonable savings goals, avoiding fraudulent investments and mistakes like buying high and selling low, and determining the right level of risk for a particular household. However, these same advisors are often incentivized to choose funds that increase their own financial rewards, and the nature and amount of the fees received by advisors may not be transparent to their clients, and small-scale savers may not be able to access affordable advice at all. What is in the best interest of an individual may not be in the best interest of his or her financial advisor. To combat this problem, the Department of Labor (DoL) recently proposed a regulation designed to increase consumer protection by treating some investment advisors as fiduciaries under ERISA and the 1986 Internal Revenue Code. The proposed conflict of interest rule is an important step in the right direction to increasing consumer protections. It addresses evidence from a February 2015 report by the Council of Economic Advisers suggesting that consumers often receive poor recommendations from their financial advisors and that as a result their investment returns on IRAs are about 1 percentage point lower each year. Naturally, the proposal is not without its controversies and it has already attracted at least 775 public comments, including one from us . For us, the DoL’s proposed rule is a significant step in the right direction towards increased consumer protection and retirement security. It is important to make sure that retirement advisors face the right incentives and place customer interests first. It is also important make sure savers can access good advice so they can make sound decisions and avoid costly mistakes. However, some thoughtful revisions are needed to ensure the rule offers a net benefit. If the rule causes advisors’ compliance costs to rise, they may abandon clients with small-scale savings, since these clients will no longer be profitable for them. If these small-scale savers are crowded out of the financial advice market, we might see the retirement savings gap widen. Therefore we encourage the DoL to consider ways to minimize or manage these costs, perhaps by incentivizing advisors to continue guiding these types of clients. We also worry that the proposed rule does not adequately clarify the difference between education and advice, and encourage the DoL to close any potential loopholes by standardizing the general educational information that advisors can share without triggering fiduciary responsibility (which DoL is trying to do). Finally, the proposed rule could encourage some advisors to become excessively risk averse in an overzealous attempt to avoid litigation or other negative consequences. Extreme risk aversion could decrease market returns for investors and the ‘value-add’ of professional advisors, so we suggest the DoL think carefully about discouraging conflicted advice without also discouraging healthy risk. The proposed rule addresses an important problem, but in its current form it may open the door to some undesirable or problematic outcomes. Living longer affords individuals the opportunity to make more contributions to the world, to spend more time with their loved ones, and to devote more years to their favorite activities – but a longer life, and particularly a longer retirement, is also expensive. The retirement security landscape is evolving as workers, employers, retirees, and financial services companies find their needs shifting. Once, many workers planned to stay with a single employer for most or all of their careers, building up a sizeable pension and looking forward to a comfortable retirement. Today, workers more and more workers will be employed by many different employers. Additionally, generous defined benefit (DB) retirement plans are less popular than they once were – though they were never truly commonplace – and defined contribution (DC) plans are becoming ever more prevalent. Figure 1, below, shows the change from DB to DC that has occurred over the past three decades. In the past many retirees struggled financially towards the end of their lives, just as they do now, but even so, the changes to the retirement security landscape have been real and marked, and have had a serious impact on workers and retirees alike. DB plans are dwindling, DC plans are on the rise, and as a result individuals must now take a more active role in managing their retirement savings. DC plans incorporate contributions from employees and employers alike, and workers much choose how to invest their nest egg. When a worker leaves a job for retirement or for a different job he or she will often roll over the money from a 401(k) plan into an Individual Retirement Account (IRA). While having more control over one’s retirement funds might seem on its face to be a net improvement, the reality is that the average American lacks the financial literacy to make sound decisions (SEC 2012). The Council of Economic Advisers (CEA) expressed concern earlier this year that savers with IRA accounts may receive poor investment advice, particularly in cases where their financial advisors are compensated through fees and commissions. “[The] best recommendation for the saver may not be the best recommendation for the adviser’s bottom line” (CEA 2015). President Obama echoed these concerns in a speech at AARP in February, asking the Department of Labor (DoL) to update its rules for financial advisors to follow when handling IRA accounts (White House 2015). The DoL receives its authority to craft such rules and requirements from the 1974 Employee Retirement Income Security Act (ERISA) (DoL 2015a). The DoL recently proposed a regulation designed to increase consumer protection by treating some investment advisors as fiduciaries under ERISA and the 1986 Internal Revenue Code (DoL 2015b). The proposed rule has generated heated debate, and some financial advisors have responded with great concern, arguing that it will be difficult or impossible to comply with the rule without raising costs to consumers and/or abandoning smaller accounts that generate little or no profit. Advisors who have traditionally offered only the proprietary products of a single company worry that the business model they have used for many years will no longer be considered to be serving the best interests of clients. Rather than offering detailed comments on the DoL proposals, this paper will look more broadly at the problem of saving for retirement and the role for professional advice. This is, of course, a well-travelled road with a large literature by academics, institutions and policy-makers, however, it is worthwhile to think about market failures, lack of information and individual incentives and what they imply for the investment advice market. The document I submitted to you is more general than most of the comments you have received, talking about the issues facing retirement savers and policymakers, rather than engaging in a point-by-point discussion of the detailed DOL proposal1. Issues around Retirement Saving 1. Most workers in the bottom third of the income distribution will rely on Social Security to support them in retirement and will save little. Hence it is vital that we support Social Security in roughly its present form and make sure it remains funded, either by raising revenues or by scaling back benefits for higher income retirees, or both. 2. Those in the middle and upper middle income levels must now rely on 401k and IRA funds to provide income support in retirement. Many and perhaps most households lack a good understanding of the amount they need to save and how to allocate their savings. This is true even of many savers with high levels of education and capabilities. 3. The most important mistakes made are: not saving enough; withdrawing savings prior to retirement; taking Social Security benefits too early2 ; not managing tax liabilities effectively; and failing to adequately manage risk in investment choices. This last category includes those who are too risk averse and choose low-return investments as well as those that overestimate their own ability to pick stocks and time market movements. These points are discussed in the paper I submitted to DoL in July. They indicate that retirement savers can benefit substantially from good advice. 4. The market for investment advice is one where there is asymmetric information and such markets are prone to inefficiency. It is very hard to get incentives correctly aligned. Professional standards are often used as a way of dealing with such markets but these are only partially successful. Advisers may be compensated through fees paid by the investment funds they recommend, either a load fee or a wrap fee. This arrangement can create an incentive for advisers to recommend high fee plans. 5. At the same time, advisers who encourage increased saving, help savers select products with good returns and adequate diversification, and follow a strategy of holding assets until retirement provide benefits to their clients. Implications for the DoL’s proposed conflicted interest rule 1. Disclosure. There should be a standardized and simple disclosure form provided to all households receiving investment advice, detailing the fees they will be paying based on the choices they make. Different investment choices offered to clients should be accompanied by a statement describing how the fees received by the adviser would be impacted by the alternative recommendations made to the client. 2. Implications for small-scale savers. The proposed rule will bring with it increased compliance costs. These costs, combined with a reluctance to assume more risk and a fear of litigation, may make some advisers less likely to offer retirement advice to households with modest savings. These households are the ones most in need of direction and education, but because their accounts will not turn profits for advisors, they may be abandoned. According to the Employee Benefits Security Administration (EBSA), the proposed rule will save families with IRAs more than $40 billion over the next decade. However, this benefit must be weighed against the attendant costs of implementing the rule. It is possible that the rule will leave low- and medium-income households without professional guidance, further widening the retirement savings gap. The DoL should consider ways to minimize or manage these costs. Options include incentivizing advisors to continue guiding small-scale savers, perhaps through the tax code, and promoting increased financial literacy training for households with modest savings. Streamlining and simplifying the rules would also help. 3. Need for Research on Online Solutions. The Administration has argued that online advice may be the solution for these savers, and for some fraction of this group that may be a good alternative. Relying on online sites to solve the problem seems a stretch, however. Maybe at some time in the future that will be a viable option but at present there are many people, especially in the older generation, who lack sufficient knowledge and experience to rely on web solutions. The web offers dangers as well as solutions, with the potential for sub-optimal or fraudulent advice. I urge the DoL to commission independent research to determine how well a typical saver does when looking for investment advice online. Do they receive good advice? Do they act on that advice? What classes of savers do well or badly with online advice? Can web advice be made safer? To what extent do persons receiving online advice avoid the mistakes described earlier? 4. Pitfalls of MyRA. Another suggestion by the Administration is that small savers use MyRA as a guide to their decisions and this option is low cost and safe, but the returns are very low and will not provide much of a cushion in retirement unless households set aside a much larger share of their income than has been the case historically. 5. Clarifications about education versus advice. The proposed rule distinguished education from advisement. An advisor can share general information on best practices in retirement planning, including making age-appropriate asset allocations and determining the ideal age at which to retire, without triggering fiduciary responsibility. This is certainly a useful distinction. However, some advisors could frame this general information in a way that encourages clients to make decisions that are not in their own best interest. The DoL ought to think carefully about the line between education and advice, and how to discourage advisors from sharing information in a way that leads to future conflicts of interest. One option may be standardizing the general information that may be provided without triggering fiduciary responsibility. 6. Implications for risk management. Under the proposed rule advisors may be reluctant to assume additional risk and worry about litigation. In addition to pushing small-scale savers out of the market, the rule may encourage excessive risk aversion in some advisors. General wisdom suggests that young savers should have relatively high-risk portfolios, de-risking as they age, and ending with a relatively low-risk portfolio at the end of the accumulation period. The proposed rule could cause advisors to discourage clients from taking on risk, even when the risk is generally appropriate and the investor has healthy expectations. Extreme risk aversion could decrease both market returns for investors and the “value-add” of professional advisors. The DoL should think carefully about how it can discourage conflicted advice without encouraging overzealous risk reductions. The proposed rule is an important effort to increase consumer protection and retirement security. However, in its current form, it may open the door to some undesirable or problematic outcomes. est Stop worrying. The finance sector isn’t destroying the economy By webfeeds.brookings.edu Published On :: Thu, 21 Apr 2016 12:13:00 -0400 A major oil spill will result in cleanup spending that boosts GDP, but no one thinks oil spills are good. Oil spills and other forms of pollution are examples of negative externalities — harm caused to others by the economic activity of a firm or industry. These externalities represent a failure of the market, and unless there is corrective action, their presence means that there is too much production of something that causes negative spillovers. That criticism can be applied to the financial services industry. Many say that it grew too large, triggered a financial crisis and damaged the rest of the economy. Is that still the case, and is financialization spoiling the economy? Despite the alarmist rhetoric around today’s finance sector, the answer is generally “no” because of changes made to financial regulation. First, a check on the facts: How large is the industry and how much has it grown? The broad definition of the financial sector includes finance, insurance and real estate, known by the acronym “FIRE.” It was 17.5 percent of gross domestic product in 1990 and rose to 20.0 percent in 2014, but that figure is misleading as it includes office and apartment rents and leases — stuff that has little to do with Wall Street. Finance and insurance separately peaked well before the financial crisis at 7.7 percent of GDP, which was up from 5.8 percent in 1990. In 2014, it was 7.0 percent of GDP. Employment in finance and insurance has been on a downtrend since 2003 and is currently 4.25 percent of total nonfarm payrolls. Most of those jobs are in offices and bank branches around the country. (The output data given here are drawn from the Bureau of Economic Analysis, GDP by Industry data. The employment data are from the Bureau of Labor Statistics, Payroll Employment data. Author’s calculations.) Still, salaries and bonuses at the top are extremely attractive, so perhaps the externality plays out by drawing the best and brightest away from other more productive activities. The Harvard Crimson reported that in 2007, 23 percent of graduating Harvard seniors said they planned to enter finance. That is an impressive number, but things turned around sharply, with the 23 percent figure falling to 11.5 percent in 2009 after the financial crisis. At this point, the financial industry really isn’t large enough to crowd out other parts of the economy. Meanwhile, the insurance industry serves an important social purpose providing life, property, and casualty insurance. AIG got into trouble in the crisis because it strayed into providing very risky financial services, not because of its main insurance business. Likewise, the core value of banks is financial intermediation between savers and investors, giving savers relatively secure and liquid assets while also funding investment. There are critics of how well our banking industry serves this core purpose, a quality that is hard to determine. My judgment is that it does the job pretty well compared to most other countries. As the IMF reported in September 2015, the non-performing loan problem among European banks remains severe, whereas most U.S. banks now have strong balance sheets. Good financial intermediation means that most of the savings dollars are transferred to investors and are not lost through inefficient bank operations. A 2002 study that I participated in found bank productivity higher in the United States than in France or Germany. The parts of the financial sector that give rise to the most concern are market-making, deal-making and the creation and trading of derivatives on Wall Street. The volume of market trading has increased exponentially because of the increased speed of computers and communications. Up to a certain point, the increased volume is helpful because it adds to the liquidity of markets, but the advent of high-frequency trading has taken us over the top. As Michael Lewis describes in his book Flash Boys, the high speed traders are finding ways to shave milliseconds off the time needed to make trades. That is thoroughly wasteful. As for deal-making, it has been going on for a long time — indeed the go-go years for deals were in the 1980s — so it is hard to blame the recent slowing of economic growth on this activity. Still, the explosion of derivatives and other overly-complex instruments was problematic, and it is crystal clear that the mortgage market became too opaque and removed accountability from the system. The layering of complex derivatives on top of lousy mortgages (and other shaky assets) distorted the economy, resulted in the overbuilding of houses, and caused the financial crisis. There are plenty of people at fault besides the bankers, but the smart people on Wall Street were driving the process, and they should have known better. The excessive financialization obscured the reality of loans that depended upon ever-rising home prices and thus were never going to be paid back. There was an externality because the private calculations of potential profit ignored the risks being imposed on society. Is that still the situation today? No. Things have changed. Banks and other financial institutions that create risks for the whole economy are now required to hold sufficient capital to cover losses even in periods of economic and financial stress, plus a liquidity buffer (they must pass “stress tests” administered by the Federal Reserve). The screws have been turned pretty tight, and the owners of large financial institutions will bear the costs of future failures — not taxpayers. This brings private incentives in line with the public interest, getting rid of the externality that gave us too much financialization in the first place. But to keep the future safe, we’ll have to make sure no one forgets what happened in the last crisis, and ensure that new risks are not created in other, less-regulated parts of the industry. Brexit and the dissolution of the U.K. By webfeeds.brookings.edu Published On :: Fri, 24 Jun 2016 18:15:00 -0400 Twenty-five years ago, in March 1991, shaken by the fall of the Berlin Wall and the rise of nationalist-separatist movements in the Soviet Baltic and Caucasus republics, Mikhail Gorbachev held a historic referendum. He proposed the creation of a new union treaty to save the USSR. The gambit failed. Although a majority of the Soviet population voted yes, some key republics refused to participate. And so began the dissolution of the USSR, the event that current Russian President Vladimir Putin has called the “greatest geopolitical catastrophe” of the 20th century. Today, in the wake of the referendum on leaving the European Union, British Prime Minister David Cameron seems to have put the United Kingdom on a similar, potentially catastrophic, path. Like the fall of the wall and the collapse of the Soviet Union, the fallout from Brexit could have momentous consequences. The U.K. is of course not the USSR, but there are historic links between Britain and Russia and structural parallels that are worth bearing in mind as the U.K. and the EU work out their divorce, and British leaders figure out what to do next, domestically and internationally. A quick Russian history recap The British and Russian empires formed at around the same time and frequently interacted. Queen Elizabeth I was pen pals with Ivan the Terrible. The union of the Scottish and English parliaments in 1707 that set the United Kingdom on its imperial trajectory coincided with the 1709 battle of Poltava, in which Peter the Great ousted the Swedes from the lands of modern Ukraine and began the consolidation of the Russian empire. The Russian imperial and British royal families intermarried, even as they jockeyed for influence in Central Asia and Afghanistan in the 19th century. The last Czar and his wife were respectively a distant cousin and granddaughter of British Queen Victoria. The Irish Easter Uprising and the Russian Revolution were both sparked by problems at home, imperial overstretch, and the shock of the World War I. Like the fall of the wall and the collapse of the Soviet Union, the fallout from Brexit could have momentous consequences. Since the end of the Cold War, the U.K. and Russia have both had difficulty figuring out their post-imperial identities and roles. The U.K. in 2016 looks structurally a lot like the USSR in 1991, and England’s current identity crisis is reminiscent of Russia’s in the 1990s. After Gorbachev’s referendum failed to shore up the union, the Soviet Union was undermined by an attempted coup (in August 1991) and then dismantled by its national elites. In early December 1991, Boris Yeltsin, the flamboyant head of the Russian Federation, holed up in a hut deep in the Belarusian woods with the leaders of Ukraine and Belarus and conspired to replace the USSR with a new Commonwealth of Independent States (CIS). With Gorbachev and the Soviet Union gone by the end of December, the hangover set in. Boris Yeltsin was the first to rue the consequences of his actions. The CIS never gained traction as the basis for a new union led by Russia. The Ukrainians, Belarussians, and everyone else gained new states and new identities and used the CIS as a mechanism for divorce. Russians lost an empire, their geopolitical anchor, and their identity as the first among equals in the USSR. The Russian Federation was a rump state. And although ethnic Russians were 80 percent of the population, the forces of disintegration continued. Tatars, Chechens, and other indigenous peoples of the Russian Federation, with their own histories, seized or agitated for independence. Ethnic Russians were “left behind” in other republics. Historic territories were lost. Instead of presiding over a period of Russian independence, Boris Yeltsin muddled through a decade of economic collapse and political humiliation. Separating the U.K. from Europe...could be as wrenching as pulling apart the USSR. Is Britain laying the same trap? Another Boris, the U.K.’s Boris Johnson, the former mayor of London and main political opponent of David Cameron, risks doing the same if he becomes U.K. prime minister in the next few months. Separating the U.K. from Europe institutionally, politically, and economically could be as wrenching as pulling apart the USSR. People will be left behind—EU citizens in the U.K., U.K. citizens in the EU––and will have to make hard choices about who they are, and where they want to live and work. The British pound has already plummeted. The prognoses for short- to medium-term economic dislocation have ranged from gloomy to dire. The U.K is a multi-ethnic state, with degrees of devolved power to its constituent parts, and deep political divides at the elite and popular levels. Scotland and Northern Ireland, along with Gibraltar (a contested territory with Spain), clearly voted to stay in the European Union. The prospect of a new Scottish referendum on independence, questions about the fate of the Irish peace process, and the format for continuing Gibraltar’s relationship with Spain, will all complicate the EU-U.K. divorce proceedings. Like Russia and the Russians, England and the English are in the throes of an identity crisis. Like Russia and the Russians, England and the English are in the throes of an identity crisis. England is not ethnically homogeneous. In addition to hundreds of thousands of Irish citizens living in England, there are many more English people with Irish as well as Scottish ancestry––David Cameron’s name gives away his Scottish antecedents––as well as those with origins in the colonies of the old British empire. And there are the EU citizens who have drawn so much ire in the Brexit debate. As in the case of the USSR and Russia where all roads led (and still lead) to Moscow, London dominates the U.K.’s population, politics, and economics. London is a global city that is as much a magnet for international migration as a center of finance and business. London voted to remain in Europe. The rest of England, London’s far flung, neglected, and resentful hinterland, voted to leave the EU—and perhaps also to leave London. At the end of the divorce process, without careful attention from politicians in London, England could find itself the rump successor state to the United Kingdom. est China’s and Russia’s Interests in Central Asia: Connecting the Dots in Kazakhstan By webfeeds.brookings.edu Published On :: Tue, 17 Sep 2013 11:07:00 -0400 Visiting Astana, the modernistic capital of Kazakhstan, last week, I couldn't help feeling that I was at, or at least close to, the center of the universe. Consider this: On September 7, the president of Kazakhstan, Nursultan Nazarbayev, having just returned from attending the G-20 Summit in St. Petersburg at the invitation of President Putin of Russia, welcomed President Xi Jinping of China for an official visit in Astana. President Xi gave a speech that day at Nazarbayev University, in which he unabashedly borrowed a turn of phrase from former U.S. Secretary of State Hillary Clinton by proposing a “New Silk Road” to serve as an “economic belt” of Eurasia, connecting “3 million people from the Pacific to the Baltic Sea” with Kazakhstan as a key partner along the way. On September 10, President Nazarbayev opened the Eurasian Emerging Markets Forum in Astana, at which he addressed some 800 participants, including high-level dignitaries and representatives from 87 countries. In his keynote speech, he laid out his plans to catapult Kazakhstan into the ranks of the top 30 developed countries in the world by 2050. The rest of the forum was devoted to exploring the ways in which this ambitious vision could be achieved and how economic integration of the Eurasian supercontinent—i.e., Europe plus Asia, with Kazakhstan at its center—would be a driver of regional and global prosperity. Finally, on September 13, President Nazarbayev joined the leaders of China, Russia and the five Central Asian republics in Bishkek for a summit of the Shanghai Cooperation Organization (SCO), which was also attended by a number of other regional leaders with observer status, including from Afghanistan, India, Iran and Pakistan. Besides the usual pledges of good neighborly relations within the group, the leaders weighed in with a chorus of statements about current geopolitical trouble spots, including Afghanistan, Iran and Syria, many of them directed critically at the United States. While the president and people of Kazakhstan might have felt at the center of global action this week, there is little doubt that China and Russia are the key external actors on the Central Asian stage. Europe and the United States are far away and hardly visible, and everybody expects that, with the imminent end of NATO’s engagement in Afghanistan, their attention to Central Asia will slip even further. In contrast, the leaders of China and Russia are clearly focused on this region. Central Asian leaders, while perhaps privately worried about the long-term consequences of too tight an embrace by China, welcome the low-key approach of their big neighbor... If there had been any doubt, President Xi’s speech in Astana showed that China is now concerned with Central Asia at the highest level. While China faces its neighbors in the Pacific region in an assertive pose designed to counter what it sees as encirclement by unfriendly countries led by the U.S., it evidently feels no threat in Central Asia and projects an image of itself as benevolent and modest senior partner. No doubt sensing opportunities to create a stable backyard, to secure access to energy resources and to build a land bridge to European and Middle Eastern markets while also gently wresting influence away from Russia, China has a strong incentive to push westward. The substantial energy supply deals that President Xi signed in Kazakhstan, Turkmenistan and Uzbekistan this past week and the stress Xi placed in his Astana speech on measures to open up transport links throughout Eurasia reflect China’s growing engagement in this region. Central Asian leaders, while perhaps privately worried about the long-term consequences of too tight an embrace by China, welcome the low-key approach of their big neighbor, which promises to strengthen their own hand economically and politically at least in the short term. At the same time, there is also a new dynamic between Central Asia and Russia. Since Mr. Putin resumed the Russian presidency in 2012, Russia has breathed new life into a long-dormant regional grouping, the Eurasian Economic Community (EurAsEC), by pushing hard to create a customs union (and eventually an economic union) that, in Russia’s view, would encompass most of the republics of the former Soviet Union. Although only a fraction of the geographic space of continental Eurasia (Europe + Asia), the reference to “Eurasia” harks back to a long-standing Russian ideological vision. Under this vision, Russia and its former Soviet neighbors are endowed with a unique combination of European and Asian values and, led by Russia, with a mission to dominate the land bridge between Europe and Asia. In the pursuit of establishing a unified economic “Eurasian” space, Russia has not only successfully pushed for the full implementation of the current customs union between Russia, Kazakhstan and Belorussia, but is also vigorously pursuing the expansion of the union in Ukraine, Central Asia (specifically targeting the Kyrgyz Republic and Tajikistan) and Armenia in the South Caucasus. In the case of Armenia and Ukraine, this pursuit has taken on a decidedly anti-European Union tone, as Russia seems to spare no effort to ensure that these countries will join its own economic orbit, rather than associating with the EU. In Central Asia, the Russian campaign of expanding the customs union has been more low key, but nonetheless persistent with the quiet support of Kazakhstan. Interestingly, this effort to create a unified economic space has not been cast by Russia as a move to counteract the growing influence of China in Central Asia, even though it is undoubtedly one of the underlying long-term motives for Russian diplomacy in the region. Much more important for China will be whether the “Eurasian” economic union can create safe, low-cost and high-speed transit routes to China’s key trading partners in Europe, South Asia and the Middle East. Indeed, for Central Asia in general and for Kazakhstan in particular, the important questions for the future will be how China and Russia shape their mutual relations overall and how they will seek to accommodate their overlapping interests in the region. For the moment, a common geopolitical front vis-à-vis the U.S., evident in their joint positions at the U.N. Security Council and at the SCO summit last week, is an overarching priority for China and Russia. Moreover, they share the common interest of establishing a stable and prosperous political and economic sphere in Central Asia. For now and the foreseeable future, China’s thirst for energy is large enough to allow both Russia and Central Asian countries to pursue opportunities for major oil and gas supply deals with China without undue competition. Finally, whatever protectionist effects an expansion of the Russian-led customs union may have in limiting trade between China and Central Asia will likely be temporary and will hardly be noticed in China’s huge overall trade account. Much more important for China will be whether the “Eurasian” economic union can create safe, low-cost and high-speed transit routes to China’s key trading partners in Europe, South Asia and the Middle East. This priority strongly resonated in President Xi’s speech, in which he not only staked out an interest in Eurasian economic integration, but also promised greater cooperation between the SCO and EurAsEC. What does all of this mean in practical terms for Central Asia and for Kazakhstan? As President Nazarbayev indicated in his speech at the Eurasian Emerging Markets Forum, he sees Kazakhstan as playing a key role in supporting the economic integration of larger Eurasia. This presumably should mean: investing in regional infrastructure, such as the major East-West Highway through Kazakhstan as a link from China to Europe; assuring that the customs union pursues open, rather than protectionist, policies; and convincing the other Central Asian countries, including Uzbekistan and Turkmenistan, to participate in an effort to increase the region’s connectivity both internally and with the rest of the world. In addition, there are a number of institutional options for promoting these goals and for turning China’s and Russia’s engagement in Central Asia into a pragmatic partnership. One option would be to have China join the Eurasian Development Bank (EADB), the financial arm of EurAsEC. Another would be for Russia to join the Central Asian Regional Economic Cooperation Program (CAREC), in which China has teamed up with Central Asian countries (now also including Afghanistan, Mongolia and Pakistan) and with six international financial organizations (including the Asian Development Bank and the World Bank) with the goal of improving regional cooperation and investment in trade, transport and energy. Either or both of these two options could then offer SCO a financial and technical institutional platform to pursue economic integration between China, Russia and Central Asia (and, ultimately, even South Asia), a goal that has eluded SCO up until now. Kazakhstan is a member of EurAsEc, EADB, CAREC and SCO, and is therefore in a unique position to promote institutional changes along some or all of these lines. One place to start would be the next ministerial conference of CAREC, to be held in Astana on October 24-25. Of course, it is by no means clear that China and Russia will see it in their interest to dilute their lead roles in EADB and CAREC, the regional organizations that they now respectively dominate. However, establishing a strong and meaningful institutional capacity that would support the economic integration process in Central Asia and in the larger Eurasia would be of great benefit for Kazakhstan, since it would help turn the country from being “land-locked” to being “land-linked” with the world’s largest and most dynamic economies. How broad will the damage be to German businesses' reputation not just for quality, but for "premium quality?" 2) Turning from the German business sector to the German economy as a whole, the VW scandal has many ironies, not least of which is that the company was a key driver (so to speak) of the famous German Wirthschaftswunder. Economic health propelled a vanquished Germany to the forefront of Europe’s post-WWII recovery and then made post-Cold War reunification a success. Does the VW scandal have the potential to slow down the overall growth of the German economy, and what are the European and global implications of that at a time when the Chinese economy is also sputtering? 3) From a corporate governance perspective, the scandal represents some of the most boneheaded thinking ever. Following disclosure of the fraud, €14bn (£10bn; $15.6bn) was wiped off VW's stock market value. Whoever knew/orchestrated the scheme thought they would get away with it, but did they really not foresee the consequences or even the likelihood of getting caught? We will long be studying the abnormal “fraud psychology" of this case. 4) Germany ranks among the top ten countries for low corruption according to Transparency International. Yet VW is not alone among German companies in making major headlines with massive ethics failures in recent years, joining Siemens, Bayer, Deutsche Bank, and many others. What does this mean for the future of Germany’s role as a force for anti-corruption at home and internationally? 5) Former VW CEO Winterkorn resigned but claimed he knew nothing about the scandal. What does this say about the structure and management culture of Germany’s largest companies? How widespread is “plausible deniability” in German business culture--and in all business culture everywhere?
